I have an Intel Bad Axe mobo and I use the onboard audio. I was using an RCA converter to put sound to my home theater receiver for sound. Then today, I tried using the optical output (previously I could never get it to work) and now it does, and I think it sounds better. Is this just wishful thinking or technically should it sound better?
Yes the optical will sound better, You don't have the resistance in the lines that those RCA cables cause, and it is a pure digital signal to your system.

I thought it did but I wasn't sure if I was just crazy.

Optical should sound better. Do you have digital coaxial? That should sound very nice too, and it's cheaper.

Hmm from what I read, Coaxial and opitcal sounds about the same unless you're using really long cables, where opitcals will sound better.

With good things come bad? Now that the optical works, I can't use the headphones from the front audio jacks, only teh back and thats too far away.
